I ran into something like this recently, and this sounds like exactly the same problem. Some device only allow a single telnet connection. If you have "test connections" turned on in iSSH, this makes one connection in order to report the status of the device. When you try to make the "real" connection, the device rejects it. Try turning off that feature. It solved the problem for me, but I like the test feature in iSSH. My overall solution was to download an app called Telnet Lite to use with that device only.
